PTE Election

What is a PTE election?

A PTE election lets a partnership or S corporation pay state income tax at the entity level instead of passing it to owners, creating a federal deduction the owners could not otherwise claim. It exists as a workaround to the federal cap on itemized state and local tax deductions. Most states now offer some version. For owners of profitable professional firms, it is one of the few remaining state tax savings available.

Why the deduction matters

Individual taxpayers face a cap on deducting state and local taxes on their personal returns. Business entities do not. When the firm pays the state tax, it deducts that payment as a business expense, lowering the income reported on each owner's K-1. The owner then usually receives a state credit for the tax already paid. The net effect reduces federal taxable income without changing total state tax.

Mechanics and deadlines that trip firms up

Elections are made per state, per year, and many are irrevocable once filed. Some states require estimated payments during the year to qualify, so a late decision forfeits the benefit entirely. Payments must generally be made by year end to be deductible that year. Owners who live in other states may not get full credit for the tax paid, which can erase the savings. Model it before electing rather than after.
