Absorption Rate

What is the absorption rate?

Absorption rate measures the extent to which overhead costs are recovered through billable work, typically expressed as a percentage of the planned overhead allocation actually absorbed by projects. For professional service firms, the absorption rate indicates whether pricing and utilization are sufficient to cover overhead costs. A rate below 100% means overhead is not fully recovered; above 100% indicates over-recovery.

Key characteristics

  • Measures overhead recovery through billable work

  • Expressed as a percentage of the planned overhead absorbed

  • Below 100% indicates under-recovery of costs

  • Above 100% indicates over-recovery

  • Affected by utilization and billing rates

  • Key indicator of pricing and capacity alignment

Why it matters for professional service firms

The absorption rate indicates whether your pricing and utilization actually cover overhead costs. A firm planning to absorb $400K overhead through projects but actually absorbing only $340K (85% absorption rate) has $60K unrecovered overhead eating into profit. Professional service firms should track monthly absorption rates and investigate low rates that indicate underpricing, poor utilization, or both. Sustained under absorption requires corrective action.

Real-world example

Marcus's consulting firm budgeted $480K annual overhead to be absorbed through project billings at $45 per billable hour (10,667 planned billable hours). Actual results: 9,200 billable hours at $45 equals $414K absorbed, absorption rate: 86%. The $66K in under absorption came from lower-than-expected utilization. Investigation: Two consultants had extended bench time, and one project was delayed. Actions: improved resource planning to reduce bench time, added contractor capacity for variable demand. Next quarter: absorption improved to 94% as utilization stabilized.
