Partner Admission

What is partner admission?

Partner admission is bringing a new owner into a partnership, whether by contributing capital, buying an interest from an existing partner, or receiving an interest as compensation. Each route has different tax consequences. Admitting a senior hire as partner is one of the most common growth milestones for a professional firm, and also one of the most commonly mishandled from a tax standpoint.

Capital interest versus profits interest

A capital interest gives the new partner a claim on existing firm value, and receiving one for services is taxable compensation at its value. A profits interest gives them only a share of future profits and appreciation, with no claim on current value, and is generally not taxable on grant when properly structured. For firms promoting from within, a profits interest is usually the right instrument. Documentation and a valuation at the grant date are what make it hold up.

What changes operationally on day one

The new partner stops receiving W-2 wages and starts receiving guaranteed payments and K-1 allocations, which means they now owe quarterly estimates and self-employment tax on their own. Payroll withholding ends, often as an unpleasant surprise in their first April. Benefits treatment changes too, since partners cannot participate in some plans on the same pre-tax basis as employees. Walk them through the cash flow change before the promotion is announced.
